I remember seeing an article from a while ago saying that the downside of extensions is that they cannot instantiate another extension. It was an old article which I can no longer find. Is this still true, or am I now able to use extensions inside of extensions?

You can do so, that works. The problem is in the dependencies in the MIF. You can't have one extension MIF having dependency on another extension.
It is not just MIF, BDS distribution system doesn't support this.
But you can do the following:
You main executable/application, can declare multiple extensions as dependency, and then you can instantiate one extension from another extension.
